What is Simple Interest?
Simple Interest (SI) is interest calculated only on the principal amount, not on accumulated interest. It's the most straightforward way to calculate interest and is used in short-term loans, personal loans, and some savings schemes.
Simple Interest Formula
SI = (P × R × T) ÷ 100
Where: P = Principal, R = Annual interest rate %, T = Time in years.
Total Amount = Principal + SI
Example Calculation
₹10,000 at 7.5% for 3 years:
- SI = (10,000 × 7.5 × 3) ÷ 100 = ₹2,250
- Total Amount = ₹10,000 + ₹2,250 = ₹12,250
Simple Interest vs Compound Interest
Simple interest grows linearly. Compound interest grows exponentially because interest earns interest too. For long-term investments, compound interest is far more powerful. Simple interest is typically used for car loans, personal loans, and short-term lending.
Where Simple Interest is Used
- Short-term personal loans
- Car loans (in some cases)
- Interest on savings accounts (older models)
- Simple bonds and fixed deposits (some)
